As long as your Simple DNS setup / update bypass is working "standalone" (e.g. without activating the Proxy yet) all you need to do is after switching on the proxy in the PS3 networking setup go to network configuration of the PC which is running Proxy application (usually the same one which is running the Simple DNS as well unless indeed you're using multiply PC setup) via:
Start / Settings / Control Panel / Network Connections
Then Right Click on the icon of connection which is used by your computer to connect to the internet - usually network / ethernet port (default name Local Area Connection) and select Properties.
In the list double click on Internet Protocol (TCP/IP) and change the DNS server from whatever it is (either Automatic or some specific IP address) to match the IP address of your computer - the same you've used as a Proxy in PS3 and Proxy GUI. Click OK and again OK to save the changes and try again your PS3 connection - it should be OK now.
