The PS3 deinterlaces any signal coming out of it, just like a Blu-Ray Movie Player.
So, if you tell the PS3 "I have a 1080i tv", it will say "1080i, no go, we can only output a deinterlaced signal, send the lowest possible - 480p". If you tell it 720p, or 1080p (which are deinterlaced signals) it says "Ok, the tv supports the signal, were good to go"
Ideally, set the PS3 to output 1080p, most tv's wont accept it however, so to be safe, output 720p, as many many many TV's can support that (practically all flat panel tv's), and the majority of 1080i TV's can also do 720p, with the exception of the oddball TV, that downres's the 1080i signal to 540p.
Set it to 720p, should work fine for 90% of the people out there!
You'd be surprised CJ how many 1080i sets cannot do 720p (mostly due to manufacturers cheaping out). This will affect a LOT of early HDTV adopters and make the XB360 (which doesn't have this problem) a more attractive purchase.
just wanting something clarified, the ps3 doesn't scale games into the output resolution you chose? (like the 360 does?)
i'm sure all of this will be fixed in the next firmware update, but it seems kind of dumb that with all this hd talk from sony, that this wasnt worked out beforehand.
That is why i was going to wait to purchase a ps3 as the first model might have some little bugs in it, which should be corrected in the future as the ps3 was made to be upgraded in the future for a few things.

That is true, but the majority of people that own HDTV's tend to have FLAT PANEL's (who doesnt love a flat panel?), which are usually 720p, those that dont have some type of dlp etc, which (since they are newer, should support 720p as well, or 1080p in, and down-res it)
But that is true, the 'oddball' sets, that just wont work (like your knockoff sets at the store for $800 vs $2200 etc!)
My old HD CRT did 540p and 1080i, that was it, so heres to hoping for you all!
Whats even worse, the less-informed with 1080i sets, will think that the 480p, say on a EDTV Plasma, looks great, when infact, it doesnt compare to even 720P!
Quite honestly, something like that hasn't been a problem since now with the PS3. Cable boxes and even the 360 would upscale 720p content to 1080i, but not the damn PS3...
Give it time, as you know updates will be a plenty for higher resolutions. If you want bigger/massive levels then you have to give up some frame rate, thus a lower resolution. Remember, this is only the first round titles coming around, and software developers are still tapping into the true power of the Cell.
